Concept: Interest on Drawings

When a partner withdraws money from the firm for personal use (drawings), the firm may charge interest on those withdrawals. Interest on drawings is a gain to the firm and is treated as an appropriation of profit.

Accounting Treatment

The entry to charge interest on drawings is:

  1. Debit the partner's Capital Account (or Current Account, if the firm maintains fixed capitals) — because the partner owes this amount to the firm, reducing their claim on the firm.
  2. Credit the Interest on Drawings Account — which is later closed by transfer to the credit of the Profit & Loss Appropriation Account, so that it is ultimately shared among all partners.
Note

If the firm maintains fixed capital accounts, the debit goes to the Partner's Current Account; if it maintains fluctuating capital accounts, the debit goes directly to the Partner's Capital Account.
