Aditi, Kartik and Tina were partners in a firm sharing profits and losses in the ratio of 5 : 3 : 2. On 31st March, 2019, their Balance Sheet was as follows :

Aditi died on 1st November, 2019. It was agreed that : (i) Goodwill of the firm be valued at ₹ 1,00,000. (ii) Profit for the year 2019 – 20 be taken as having accrued at the same rate as the previous year 2018 – 19. Profit for the year 2018 – 19 was ₹ 96,000. (iii) Half the amount was paid to Aditi's executors immediately and the remaining half will be paid in two equal annual instalments with interest @ 6% p.a. Pass the necessary journal entries to record the above transactions in the books of the firm on the date of her death.

Aditi's capital on death is ₹3,78,000 (opening capital ₹3,00,000 + goodwill share ₹50,000 + profit to 1 Nov 2019 ₹28,000). Half (₹1,89,000) is paid immediately; the balance ₹1,89,000 is transferred to Aditi's Executors' Loan Account, payable in two equal annual instalments with interest @ 6% p.a.


Concept and Accounting Treatment

When a partner dies mid-year, the firm settles the deceased partner's account by crediting:

  1. Goodwill share – The continuing partners' capital accounts are debited (in their gaining ratio) and the deceased partner's capital is credited with her share of goodwill. Goodwill is not raised in the books.
  2. Profit to the date of death – The deceased partner is entitled to her share of profit from the start of the accounting year to the date of death, calculated proportionately. This is debited to Profit & Loss Suspense Account (since the year is incomplete) and credited to the deceased partner's capital.
  3. Transfer to Executors' Account – The final balance in the deceased partner's capital account is transferred to her Executors' Account.
  4. Payment and Loan – Part paid immediately (debit Executors' Account, credit Bank), and the balance converted into a loan (debit Executors' Account, credit Executors' Loan Account).

Here Aditi's share (5/10) is taken by Kartik and Tina in their existing ratio 3 : 2 (gaining ratio 3 : 2).

WN 1: Goodwill Adjustment

Total goodwill = ₹1,00,000; Aditi's share = 5/10 × 1,00,000 = ₹50,000

  • Kartik's share of goodwill = 3/5 × 50,000 = ₹30,000
  • Tina's share of goodwill = 2/5 × 50,000 = ₹20,000

WN 2: Profit to the Date of Death

Profit for 2018–19 = ₹96,000; profit accrues at the same rate in 2019–20.

Period 1 April 2019 to 1 November 2019 = 7 months.

Profit for 7 months = 7/12 × 96,000 = ₹56,000

  • Aditi's share = 5/10 × 56,000 = ₹28,000
  • Kartik's share = 3/10 × 56,000 = ₹16,800
  • Tina's share = 2/10 × 56,000 = ₹11,200

Watch out

A common mistake is to take the full year's profit (₹96,000 or ₹1,00,000). Only 7 months' profit (₹56,000, of which Aditi's share is ₹28,000) has accrued to the date of death.
