Cost accounting developed comparatively recently, and its growth can be traced to a number of connected circumstances.
- The Industrial Revolution. As production moved from small workshops to large factories using costly machinery and employing large numbers of workers, the owner could no longer judge the cost of a product by intuition. Ascertaining cost systematically became essential, and this gave the first real push to cost-finding techniques.
- The two World Wars and cost-plus contracts. During and after the wars, governments placed enormous supply contracts on a 'cost-plus-a-fixed-profit' basis. To be paid correctly, manufacturers had to compute the actual cost of each contract accurately, which greatly encouraged the spread of cost accounting practice.
- Growing competition. As markets became more competitive, a firm could no longer add a margin to a guessed cost and pass it to the customer. It needed to know the real cost so it could set a competitive price and still make a profit, and so it could find and cut unnecessary costs.
- The demand for control and planning. Modern management needs cost information not only to find out what something cost after it was made, but to plan, budget and control costs while production is going on. This need transformed cost accounting from a simple cost-finding technique into a full tool of managerial control.
- Limitations of financial accounting. Financial accounting gives only the overall profit of the business and cannot show the cost or profitability of individual products or departments, nor disclose waste. Cost accounting grew to fill exactly this gap.
Together these circumstances turned cost accounting from a minor adjunct of bookkeeping into an established discipline covering cost ascertainment, control, reduction and reporting.
✓Final answer
Cost accounting evolved because the Industrial Revolution made systematic cost ascertainment essential, wartime cost-plus contracts demanded accurate costs, growing competition required businesses to know their real costs, management needed information to plan and control costs, and financial accounting alone could not reveal product-wise cost, profitability or waste.
