Under/over-absorption comes from wrong estimates of overhead or base, changed activity levels, and abnormal/seasonal factors.

Overhead is absorbed at a pre-determined rate = estimated overhead / estimated base. A difference from actual overhead (under- or over-absorption) can arise from:

  1. Wrong estimate of overhead - actual overhead expenses turn out higher or lower than the amount budgeted when the rate was set.
  2. Wrong estimate of the base - actual machine hours, labour hours, units or wages differ from the figures used to fix the rate.
  3. Change in activity/volume - actual output or operating level is above or below the budgeted (normal) capacity, so fixed overhead is over- or under-recovered.
  4. Unforeseen or seasonal changes - sudden changes in prices, methods, or seasonal fluctuations in production and cost not allowed for in the estimate. …
